Nomura Holdings Inc., a prominent global investment institution, has initiated a review of its fixed-income operations in India, concentrating on its trading practices in a specialized and swiftly growing sector of the nation's sovereign debt market. The investigation, led by the bank's compliance team, seeks to ascertain whether the profits reported in recent years have been overstated.
The scrutiny centers on Strips — Separate Trading of Registered Interest and Principal of Securities — developed from dividing long-term Indian government bonds into their principal and interest segments. This approach allows institutions to realize gains on typically illiquid securities, a procedure now under the microscope for its potential to exaggerate earnings.
The market for Strips has experienced a substantial increase, amounting to Rs 2.47 lakh crore ($28 billion) for the fiscal year ending March 31, marking over a sixfold rise in just five years. This surge is predominantly fueled by insurance firms looking for zero-coupon instruments to mitigate risks from interest-rate shifts.
Nomura's compliance department is scrutinizing whether the bank's rates division may have valued these positions at theoretical prices that fail to reflect the current market's liquidity. Such valuation practices could artificially enhance reported profits, particularly in a market that, while still relatively small, is growing rapidly.
The ongoing investigation underscores the heightened scrutiny from regulators and market actors regarding the Strips market, which, while presenting unique hedging options, also poses risks linked to aggressive accounting practices and profit inflation.
Market insiders emphasize that the Strips sector, while profitable, demands vigilant valuation practices due to its illiquidity and responsiveness to interest rate changes. As one insider put it, “Although the market has expanded promptly, achieving precise pricing proves difficult. Financial institutions must ensure that their reported gains align with the actual market scenarios.”
As the pressure on the industry intensifies, Nomura's investigation may establish a benchmark for how leading entities manage accounting practices within India's transforming sovereign debt landscape, potentially impacting valuation standards across the sector.
